What does the admin setting “category style” actually do?

It’s how the colors of each category are displayed. You should be able to see the option change when you click a selection.
It changes the style of the category tag displayed in the latest list eg:
Bullet:
Box:
You may need to refresh your page after changing the setting to see them take effect.
