I set this option to unchecked, but the label still converted to lowercase by default. Why is that?

You cannot create new tags in the site settings, so to add a tag to default navigation menu tags you need to add it to a topic or create it on the tags page first. Your problem on the tags page is that you haven’t entered anything. You cannot create a tag without an input.
